Concept and Types of Index Numbers
- Index number measures change in a group of related variables over two different situations (time, place, etc.)
- Base period index is always 100 for comparison purposes
- Index series is a collection of index numbers for different periods using same base
Simple (Unweighted) Methods
- Simple Aggregative Method: Sum of current prices divided by sum of base prices
- Major limitation: dominated by high-priced commodities
- Simple Average of Relatives: Average of individual price relatives
Weighted Aggregative Methods
- Laspeyres Index: Uses base year quantities as weights
- Paasche Index: Uses current year quantities as weights
- Fisher's Ideal Index: Geometric mean of Laspeyres and Paasche indices
Tests of Adequacy
- Unit Test: Index should be independent of units of measurement
- Time Reversal Test: P₀₁ × P₁₀ = 1 (where P₀₁ and P₁₀ are reciprocal indices)
- Factor Reversal Test: Price index × Quantity index = Value index
